Actually, Israel can go ahead and annex the territory -- in fact, that's exactly what needs to be done. Your fears about a binational state are groundless. West Bank Arabs are Jordanian citizens, courtesy of Jordan's 1954 Citizenship Law which conferred Jordanian citizenship upon all West Bank Arabs and their progeny, irrevocably. Israel will repatriate them. Isn't that what all countries do -- repatriate undesirable aliens?
